It is sometimes hard to find information on what the hedge fund industry is like within different regions or cities of the world so these geographical hedge fund guides are aiming to help fill that void.

Emerging Hedge Fund ManagersWith hedge fund assets under management reaching USD 3 trillion and more and more new hedge funds being formed every month, Preqin Hedge recently completed a study looking at the appetite of the institutional market for emerging hedge fund managers. In this report 50 investors were surveyed from across the spectrum of the institutional market (excluding fund of hedge funds) on their demand for younger hedge fund managers.

Will an institutional investor invest in an emerging manager hedge fund?
  • 46% of respondents will invest in emerging manager hedge funds
  • This grows to 56% of institutional investors in regards to spin-out teams
  • Just 8% will provide seed capital to new vehicles
What is the requirement for hedge fund managers in terms of track record?
  • 39% of respondents required a two year track record or less.
  • 24% of institutions surveyed would not invest in a hedge fund unless the manager had more than 5 years fund management experience.
  • 6% of institutions reported that they required no specific track record.
What are institutional investor’s requirements for hedge fund managers in terms of assets under management?
  • 17% of respondents demanded no requirements of potential hedge fund managers in terms ofassets under management
  • 40% of institutional investors would invest in funds that had between USD 100 – 500 in AUM.
  • 11% of institutional investors would only invest in a fund provided it had at least USD 1 billion in AUM.
How does allocation to hedge fund (in % of AUM) affect the likelihood of an institutional investor to invest in an emerging manager hedge fund?
  • Investors that allocate a larger percentage of assets to hedge funds are more likely to considerinvestment in emerging manager hedge funds.
  • 100% of institutional investors surveyed that had an allocation greater than 20% stated they wouldinvest in an emerging manager hedge fund.

Hedge Fund Due Diligence QuestionsLast month I found this article on questions you should ask during a hedge fund due diligence process. While nothing within this blog should be taken as financial advice this article and the hedge fund due diligence guide on my website might give you a high level overview of hedge fund due diligence.

According to Douglas Dick, the best place to look for information on the hedge fund you are completing due diligence on is in the offering memorandum. This document will state all the hedge funds outside supporters, from law firms to independent contributors. The first sign of caution is when you ask a question that the hedge fund is not willing to answer. Willingness to answer all questions without it being too much of a hassle is a small but good sign and will be the foundation for a trustful relationship between you and the fund.

Here are four questions to consider during your time of due diligence. They’ll allow you to get started but it’s extremely important to do thorough research with an expert into all aspects of the fund.
  1. Does the hedge fund use a third party marketing firm?
  2. What technology services do they use? How are they supported?
  3. What law firms are involved with the fund? What other types of hedge funds do they work with?
  4. Who is the outside administration?

Looking into how the hedge fund presents itself and works from the outside is always an important thing. It’s equally important, however, to look at the hedge fund from the inside too. By asking some of these questions you’ll be able to discover valuable information that will eventually help you decide where you will invest your money.

Institutional Hedge FundA recent white paper stressed that as hedge funds continue to flourish, they have started to look to the institutional market for new opportunities to expand their growth. However, hedge funds must prepare themselves for the distinct set of demands these institutions have. In order to set themselves up for success, hedge fund managers should consider five main challenges in order to attract investment from the institutional market.
  1. Exhibit high quality infrastructure and operations
  2. Increase transparency
  3. Create stable, likeable management teams consisting of people with a variety of skill sets
  4. Shift away from a focus of high risk and high performance to one of stability and constancy
  5. Devote resources to ensure that general business practices are followed

Essentially, institutions prefer doing business with hedge fund managers that operate as they do. This means being highly organized, transparent, and honest. The most successful hedge funds will be able to match these qualities while also performing at the same high level that originally attracted investors.

fund of fund due diligenceI recently found this fund of fund due diligence article which you might have seen a link to within my hedge fund due diligence guide. Within this article Jim Tomeo, Chief Operating officer and Senior Portfolio Manager of SSARIS Advisors, presents some interesting information regarding hedge funds asset allocation process. He talks a lot about building a portfolio using a bottom up / top down approach and the due diligence that requires. This approach includes taking into consideration two different investment philosophies:
  1. Convergent Strategy – The value of an equity is based on the company’s future expected earnings, future growth rate of these earnings, and uncertainty of these predictions.
  2. Divergent Strategy – Past patterns in security prices can forecast future price patterns.
His process calls for 50% of returns coming from the convergent strategy and 50% coming from the divergent strategy. It also emphasizes the importance of proper pricing on hedge fund success. Another point that Jim stresses within this article is the importance of constantly evaluating hedge fund managers. This means frequent hedge fund manager due diligence:
  • Reviewing internal structure / procedure
  • Background checking
  • Review of hedge fund documentation including memorandums

Jim believes that taking cautions in terms of pricing, manager selections, in addition to sticking with a bottom up and top down approach can help hedge funds endure through tough times and succeed.

Largest Hedge Funds Dominate

Largest Hedge FundsFinancial news recently reported that the top 100 hedge funds now account for 75% of the entire hedge fund industry. Increasing from 69% last year, the major hedge funds in the world have steadily expanded their influence dominating smaller funds. The largest hedge funds increased assets under management 35% over 2007, led by JP Morgan Asset Mangagement managing $44.7 billion in assets. The top 10 hedge funds controlled assets of $324 billion, increasing 29% from last year. While many of the top tier grow and control more assets, this eclipses the remaining smaller hedge funds.

Hedge Fund Assets Q1 2008

Hedge Fund AssetsHedgeFund.net released the Q1 2008 Hedge Fund Asset Flows & Performance Report. The report estimates total hedge fund assets fell 1.4% in Q1 2008 to $2.848 trillion. The release is concurrent to the release of the HFN Q1 2008 Administrator Survey which shows total administered hedge fund assets were $2.759 trillion in Q1. The combination of results from these two reports confirms our belief that hedge fund assets are significantly greater than commonly reported.

New allocations to hedge funds were an estimated $53.02 billion during the quarter and Hedge performance losses decreased assets by an estimated $93.18 billion resulting in total hedge fund assets experiencing a quarterly decrease for the first time on record. The 1.4% decrease in Q1 2008 compares to an increase of 11.5% in the first quarter 2007.

Abstract:
In spite of tall claims that Hedge Funds have been demystified, the fact remains a big segment of the investment community is not aware of the risk return permutations that this asset class has to offer. Hedge fund is not a new terminology for those tracking Indian Capital market at least for the last 10 years. The interesting part has been the increased acceptance (even by the regulator) of their presence, in spite of the fact that they are not permitted to 'invest' in Indian markets. The impact which these funds can have on the financial stability could be substantial – but like any other coin it has positives and negatives. Harvard University a Hedge Fund?



Harvard UniversityThere was a recent article about Harvard University's massive endowment fund and how, in at least one person's point of view this simply looks like a large tax-free hedge fund. This is a hot issue right now since the WSJ recent reported that, "Massachusetts legislators, demonstrating a growing resentment against the wealth of elite universities in tight economic times, are studying a plan to levy a 2.5% annual tax on the portion of college endowments that exceed $1 billion. The effort takes aim at one of the primary economic engines of the state, which is home to nine universities with endowments that surpass the $1 billion level, led by Harvard University's $35 billion cache, the nation's largest."

Here is the opinion of Jim Manzi who is with NRO. "When tax-advantaged non-profits start to accumulate billions of dollars of cash through investment gains, and the insiders seem to be doing very well, it creates legitimate pressure for some legal changes. There is a broad range of alternatives: capital gains taxes on investment income, directly taxing the endowment, placing limitations on employee compensation, and forcing the distribution of a fixed percentage of the endowment are all obvious choices." This article continues to criticize the pay of professors at Harvard University as well as other issues related to their investment vs. donation income last year.

I am biased so all I will say is that I thought this was pretty interesting and I only wish we had more non-profit organizations with over $40B under management.

Hedge Fund Investing Survey

A recent survey completed by Deutsch Bank AG polled over 1,000 institutional money managers and rish investors around the globe who control close to $1 trillion in hedge fund allocations. Each respondent was able to select multiple choices and as usual investment performance remained the most important factor in making an investment. One interesting point that came out of this year's survey was that Risk Management has taken precedence over manage pedigree.

"Over the past eight months, the jump in volatility and the large market moves revealed which funds were bearing which risks," said Maarten Nederlof, New York co-head of Deutche's Hedge Fund Capital Group. "Now investors are very focused on risk management to explain the risks being taken and whether they are deliberate and under control."

Short Selling & Hedge Funds

Short SellingLast week I got a Hedge Fund Group related email from a head of a short selling focused research firm. I have exchanged several emails with him regarding short selling research and realized I had not written much about short selling hedge fund strategies or trends here in my blog.

The first hedge fund created was labeled so because each long position was hedged with a short position, this is often called a "pair trade" or "matched pair." Today in the hedge fund industry many hedge funds still hedge each position in some manner, but many other hedge funds do not short sell securities or hedge all of their positions. This is due to several factors, two of the most prominent being the:
  • Migration of some long-only equity managers into hedge fund vehicles, where their skillset is in building portfolios of long positions
  • Expansion of the definition of a "hedge fund." Now some real estate and private equity like investment groups are labeled hedge funds less because of hedging and more because of their fee/payout structure.

A portion of the managers who are using short selling within their portfolios are still moving up the learning curve on profitably taking these positions. This is because many came from a long only world and usually try reverse engineering their long only strategy to come up with shorting ideas, some more successfully than others. For example being in early on a great long idea can prove very profitable within a long only portfolio where moving in too early on a great short idea can lead to great losses, the timing is more critical. Some long/short managers I have seen are 90-95 percent net long and don't have very many meaningful short positions built into their portfolios. Some of this may be by design but a portion of it is simply due to the experience and skillset of the portfolio management team at the hedge fund.

Another less common short selling strategy is to find companies beginning to or likely to be involved in fraudulent activities. This is where a hedge fund manager will seek out publicly traded companies who are trying to cover something up, prevent poor press exposure or delay the announcement of a negative news event.

Policy Effect Definition

Policy EffectThe policy effect is the measure of the returns between the portfolio which sticks to a set guideline of investing vs. a neutral market position.

While policy effect statistic alone isn't extremely exciting, the issue of how long you can accurately measure and rely upon the policy effect is more important. For example, if you are an analyst trying to the "best" global macro hedge funds for your firm's portfolio you will probably be looking at hedge fund managers with long track records. If two of these managers both have great track records but one significantly shifted their investment policy/guidelines during the last three years than it is hard to measure the true policy effect over the length of full track record. This is not to say that many hedge fund managers investment policies don't or shouldn't change over time, but it can cause institutional consultants and fund of funds to consider watching from the sidelines for a few more quarters or years to see how an adjusted approach pans out.

Third Party Marketing Due DiligenceHedge funds conducting due diligence on a third party marketing firm should always ask questions about the firm and their employees. Evaluating a potential marketer should be as rigorous as completing a RFP for an institutional consultant. A partnership is being formed, and investing time and money with the wrong professionals can be expensive in terms of real dollars and opportunity costs. Areas to cover while conducting due diligence on a third party marketer include:
  • Past work experience
  • Current licensing and broker check
  • Asset-raising history throughout their careers
  • asset-raising track record while working together within the firm
  • Referrals from past hedge fund clients
  • Number of years experience
  • Scope of their distribution channel expertise
  • Number of total current clients
  • Potential commitment of time in terms of hours per week and duration of the contract, and
  • Personality and culture of th third party marketing group

At the same time, third party marketers need to perform due diligence on a potential client. If a hedge fund manager has a poor reputation, it could reflect poorly on the marketer that is doing the promoting.

April 2008 Hedge Funds Returns

Hedge Funds ReturnsHedgeFund.net just released the returns of hedge funds in their database for April 2008. In short the average hedge fund manager gained some meaningful ground while energy funds took off, overall most hedge fund managers are still weighed down though by poor Q1 performance. I skimmed through and have pulled out a few of the highlights below:
  • The comprehensive HedgeFund.Net database reveals that Hedge Fund Aggregate Average increased by 1.96% in April.
  • The energy sector funds were the best performing funds in April, improving with a Energy Sector Average of +5.70% last month.
  • The spike in fuel and energy prices have benefited the Emerging Market Average +3.23%. These high prices specifically benefited hedge funds focusing in the Middle East and Northern Africa, who increased +6.54% last month.
  • Indian and Chinese hedge funds rebounded in April, but this improvement is overshadowed by the heavy losses both areas have experienced this year.
  • Generally, equity-related strategies performed the best.

Hedge Fund Risk Analysis When discussing risk management in the hedge fund industry, obtaining a clear definition of the different types of risk exposure for each kind of hedge fund is important. Considering the wide range of objectives and diverse trading instruments used by each specific type of hedge fund, it is important to note the varying risk concerns which apply to different types of hedge fund managers.


A good consolidation of the results in a matrix form was developed by Jaeger and Säfvenblad , who define the different risk exposures by each type of hedge fund as follows (click to enlarge the image below):

Using the table above, but now with a investor’s perspective, it should be also clear that the risks associated to investing in a long-short hedge fund are completely different from those associated to, for instance, investing in a Fixed-Income Arbitrage hedge fund. Thereby, for both hedge fund managers and investors, uncovering the different dimensions of risk present in each hedge fund portfolio becomes the first step towards managing risk effectively.

Hedge Funds LondonI am slowly building up short geographical guides to the hedge fund industry by region and city having already started a guide to hedge funds in New York I thought it would now make sense to provide 15-20 resources on hedge funds in London. These geographical hedge fund guides will always be works in progress as I add new resources every quarter related to, in this case, hedge funds in London. Down the road I will be creating guides to hedge funds in Australia, Canada, Asia, Singapore, Indonesia, France, Italy and the EU.


Top London Hedge Fund Resources
  1. Hedgeweek special report that focuses exclusively on London. Well-written and current.
  2. Hedge Funds Review is based in the UK and provides news and statistics on the latest in hedge funds.
  3. London Based Institutional Hedge Fund Database
  4. March 2007 This report is focused on London exclusively and says London is the second largest center for hedge funds. The report by International Financial Services gives thorough statistics (London accounts for about 21% of hedge funds managed) and lengthy focus on London hedge funds overall.
  5. November 2007 this is a broader report by the same IFS that focuses on the UK's financial statistics and impact in the global market.
  6. Barron's top 50 hedge funds: The top in 2007 was RAB Special Situations (up an average of 47.69% a year for three years) and it is based in London.
  7. Recent London Hedge Fund summary via the Wall Street Journal

  14. London Business School, Hedge Funds Programme: The London Business School has a program focused on hedge funds as well as a hedge fund centre that is led by Narayan Naik.
  15. London stats: this page has a good resource of current stats again by the IFS that encompass a variety of financial data.
  16. Specifically hedge fund stats: This contains some London hedge fund statistics, but you have to scroll down to the April 2007 report.
  17. London is the place for global expansion: This article talks of London as a hub for global expansion for hedge funds. Specifically, PerTrac Financial Solutions. London also provides a key link to business in the Middle East.
  18. European hedge fund strategies This shows how different managing strategies yield different results in Europe (europe not London)

Where Are All The Hedge Funds?

I recently found this list put together by Thomson Financial which shows where the majority of hedge funds are based. I believe this list was created in early 2007 so it may be a little outdated now, for example, I question the place as London coming up as only the 6th most popular city for hedge funds. It is interesting that places like Dallas and Los Angeles even made this list though

Pension InvestmentI just found this interesting new article about how pension funds are starting to follow the lead of endowments in increasing the diversity of their investments, and doing so in part by allocating more of their portfolios to hedge fund managers and alternative investments in general. The average endowment currently allocates 12.9% of their portfolio to hedge funds while the average public fund allocations just 1.1% and corporate plan 1.6% according to this latest report.

"Our research reveals that diversification remains the dominant trend in institutional portfolios," said Greenwich consultant and report co-author William Weschler, in a statement. "And in general this shift is taking two forms: the shift of assets into alternative investments and allocation adjustments that reduce the level of �home-bias and change portfolio composition to better reflect global market capitalization."

However, plan sponsors new to hedge fund allocation face capacity constraints, particularly from the fraction of hedge fund managers that consistently produce superior fee-adjusted returns. In addition, more than one-quarter of plan sponsors cited lack of transparency as a barrier to
Hedge Fund Investment, up from 23% the year before. And almost 20% said hedge funds' 2% management and 20% incentive fee structure hinders increased investment.

"It will be interesting to watch what happens to the 2-and-20 fee structure as traditional asset management shops expand their offerings of hedge fund'-like products and
hedge funds expand their long-only-type products in their effort to appeal to institutions," Mr. Weschler said.
